Old post but for those who arrive from web search -- I finally figured out why this wasn't working for me. The Mob griefing gamerule (creeper explosions, etc) needs to be turned on on the server you play on. Without it, the sheep will graze and regrow wool, but not turn the grass into dirt, which is what the observer detects.
